In order for a digital player like the BDP-2 to play DSD music files, does the player or the DAC or both need to support the DSD format?

I believe the Player and the DAC.

Yes to play them in DSD you need both the player and DAC to support it.  Some players allow one to convert DSD files (e.g. to 88.2 or 176.4kHz PCM) in order to play them in high resolution on a DAC that does not support DSD.
