Can someone please explain how the artwork files are associated with the music?  The folder and file names make no sense to me at all.  What gives?

Good question. Since iTunes 7.0 the artwork is not embedded in the music file due to size constraints when uploading to an iPod. The somewhat cryptic directory structure that is used now (it's actually similar to the way iPhoto organizes files) is set up via headers in the .itc file (a combo jpg and data file). There are scripts available to embed your artwork in to the music files for portability. You can read more about it here:

This isn't really an explanation of how iTunes names the artwork folders, but it gives you an idea of why it happens.
